Current versions of the iOS can be upgraded from within the iPhone.
But if you are using the iOS version that originally came with it, you are on iOS 4.x, and that cannot be upgraded directly.
You have to connect the iPhone to your computer, and, in iTunes, select the phone, then click on Software Update in the iTunes window. The download is hundreds of megabytes and takes a while, then the upgrade process takes a while, then it reboots itself.
Make sure you back up the iPhone before you start.
