As far as I am aware, the encryption option in iTunes is for local hard drive backups only.

As of this spring, iCloud backups received AES-128 encryption during transfer to Apple's servers, then were de-crypted and re-encrypted with Apple-generated keys.

That is how it was able to deliver clear-text copies of iCloud backups to the FBI.
